The cash conversion cycle measures the days between paying for operating inputs and collecting cash from customers. The formula adds days inventory outstanding and days sales outstanding, then subtracts days payables outstanding.
A shorter cycle usually releases cash. But the total can improve for bad reasons: stockouts lower inventory days, rejected creditworthy sales lower receivables, and late supplier payments raise payable days. What is the cash conversion cycle formula?
Cash conversion cycle = DIO + DSO – DPO.
- Days inventory outstanding (DIO): how long inventory remains before sale.
- Days sales outstanding (DSO): how long credit customers take to pay.
- Days payables outstanding (DPO): how long the business takes to pay suppliers.

Calculate DIO, DSO, and DPO consistently
Use average balances when the period moves materially. A month-end inventory spike or one large collection can make an ending balance look unusually weak or strong.

Document whether you use 365 days or the number of days in the reporting period. Do not calculate inventory against sales in one month and cost of goods sold in another. Consistency matters more than a false sense of precision.
Service businesses without inventory can set inventory to zero and focus on DSO and DPO. The result still helps, but do not pretend it measures an inventory cycle that does not exist.

Assume annual credit sales of $1.2 million, cost of goods sold of $720,000, average inventory of $102,575, average receivables of $124,932, and average payables of $65,096.

The cash estimate uses cost of goods sold per day as a practical approximation. It does not predict the exact bank balance. Customer mix, purchase timing, tax, financing, payroll, and seasonality still matter.
Read the components before celebrating a shorter CCC
A shorter cash conversion cycle is normally helpful, but each component carries an operating tradeoff. Read the reason for the change before calling it an improvement.

A negative CCC can be a genuine advantage in prepaid, subscription, marketplace, or fast-turn retail models. It is not a target every business can copy. A contractor billing after delivery cannot collect cash before the work begins unless the commercial terms change.
Do not extend DPO by quietly paying every supplier late. That replaces financing cost with supply risk and damaged trust.
Run one 30-day improvement sprint
Choose the component with the clearest bottleneck. The workbook sample starts with DSO because invoice timing, disputes, reminders, and promises can be changed and measured within a month.
- Week 1: invoice on the delivery milestone and resolve the top disputes.
- Week 2: call the largest overdue accounts and record dated promises.
- Week 3: escalate broken promises and review credit holds.
- Week 4: recalculate DSO and compare cash, complaints, and sales impact.
Keep one guardrail beside the target. For DSO, protect creditworthy sales and customer relationships. For DIO, protect stock availability. For DPO, protect agreed terms and key suppliers.

Do not confuse CCC with a cash flow forecast
CCC is an operating efficiency metric. It does not know the date of payroll, tax, debt service, rent, annual renewals, capital spending, or owner draws. A business can improve CCC and still break its cash floor next Friday.
